Most crypto derivatives traders know that losing positions get liquidated during a crash. Few realize that profitable positions can also be forcibly closed—through the Automatic Deleveraging (ADL) mechanism.
How ADL Works
In perpetual futures, every long matches a short. When leveraged trades swing violently the wrong way and collateral falls below maintenance margin, the exchange normally closes losing accounts via the order book. But sudden crashes can trigger mass liquidations that drain order book liquidity. If liquidity providers withdraw, trades may execute beyond bankruptcy prices, creating deficits exceeding the collateral. When the exchange's insurance fund cannot cover these shortfalls, ADL kicks in.
ADL selects profitable positions on the opposite side of defaulted contracts and forcibly closes them. Rather than targeting losing accounts, it targets accounts with the highest unrealized profit percentage and highest effective leverage—to limit the system's insolvency risk. In effect, risks from losing trades are contained by unwinding the most successful accounts first.
Why Exchanges Rely on ADL
Unlike traditional financial markets backed by clearinghouses, bank capital structures, and credit lines, crypto exchanges operate 24/7 globally and offer high leverage to retail traders. Without a central buffer against extreme price swings, platforms need robust security layers. Exchanges prioritize their own solvency and continuous operations over maximizing individual user gains. Without such precautions, unrecoverable losses could pile up, withdrawal requests could go unanswered, and a crisis of confidence could follow.
Who Gets Hit First
Accounts are not chosen randomly during an ADL event. Real-time rankings use several criteria: unrealized profit percentage (return relative to initial margin), effective leverage (position size vs. supporting margin), position size (total contract volume), and margin ratio (account balance vs. required maintenance margin). Traders with both high profits and high leverage often top the list.
Risk intensifies during one-sided market surges. If most participants hold the same position on an altcoin and a sharp price swing occurs, there may be too few counterparties on the other side. In low-liquidity markets, these scenarios unfold even faster. Crucially, exchange-imposed stop-loss orders do not protect against ADL, because stop-loss is a user-initiated limit while ADL is a system-enforced protocol applied directly by the platform.
How Investors Can Limit Risk
Assuming that profits eliminate risk is a costly mistake for derivatives traders. Many monitor downside risk but overlook the upward systemic risk embedded in the platform. Understanding the difference between isolated margin and cross margin helps: cross margin may reduce ordinary liquidation risk, but during severe swings the entire account balance can be exposed to system-wide effects.
Key strategies to manage risk include: lowering leverage, adding collateral to winning positions, partially closing profitable trades, and monitoring ADL risk indicators provided by exchanges. Spreading capital across multiple platforms can also limit potential impact if an exchange's insurance fund falls short.
